Rate-and-term or cash-out: the lender treats them as different loans

Taking equity out changes the pricing, the maximum loan-to-value and sometimes the approval itself. It is not the same transaction with a bigger number.

A rate-and-term refinance replaces the existing loan and its costs, and nothing else. A cash-out refinance gives the borrower money at closing. Lenders price the second one higher and cap it lower. The reason is behavioural: historically, a borrower who has pulled equity out has less of their own money in the property and defaults more often. So expect a rate premium, a lower maximum loan-to-value, and stricter credit and reserve requirements. Two boundaries surprise people. Paying off a second mortgage or a home equity line can count as cash-out rather than rate-and-term, depending on when that line was opened and whether it was used to buy the property. And there is a limit on how much incidental cash can come back before the whole loan is reclassified. Occupancy matters as much as the purpose. The same loan on a primary residence, a second home and an investment property is three different prices, and the difference on an investment cash-out is substantial. There is a seasoning question too: lenders generally want the property owned for a period before a cash-out, and may use the purchase price rather than a new appraisal within that window — which matters a great deal to anyone who renovated. None of this makes cash-out wrong. It makes it a decision to price properly: get quotes for both structures, and compare the cost of the equity being withdrawn against what it is being used for.
